Michaels Stores, Inc. Reports Third Quarter Operating Results
IRVING, TX -- (Marketwire) -- 12/02/08 -- Michaels Stores, Inc. (the "Company") todayreported a net loss for the quarter ended November 1, 2008, of $20 millioncompared to an $18 million loss for the quarter ended November 3, 2007. Theyear-to-date net loss improved $15 million to $70 million for the ninemonths ended November 1, 2008, compared to a net loss of $85 million forthe corresponding period of the prior year.
Net sales for the third quarter decreased 3.0% to $906 million from $934million last year, with same-store sales declining 6.5%. Sales for theyear-to-date period decreased 0.5% to $2.549 billion for the nine monthsended November 1, 2008 from $2.561 billion for the corresponding period ofthe prior year. Same-store sales declined 4.1% for theyear-to-date period.
Brian Cornell, Chief Executive Officer, said, "We continue to facedifficult economic conditions, and the results for the quarter reflect thesoftness in spending on higher ticket items, particularly within theSeasonal and Home Décor categories. However, we were encouraged by therelative strength of our core Arts and Crafts business which declined onlyslightly for the quarter. While our long term strategic initiatives remaina priority, in order to manage through near-term challenges, our immediatefocus is on delivering a value message through our merchandising andmarketing efforts, controlling expenses, and preserving liquidity."
Operating Results
The 6.5% decline in same-store sales for the quarter was the result of a2.8% decrease in average ticket, a 3.9% decrease in transactions, and a0.2% increase in Custom Frame deliveries. For the year-to-date period, the4.1% decline in same store sales was due to a 1.2% decrease in averageticket and a 2.9% decrease in transactions. Canadian currency translationreduced the average ticket for the third quarter by approximately 0.7% andadded approximately 0.3% for the first nine months of fiscal 2008.
The Company's gross margin rate, inclusive of occupancy costs, decreased120 basis points to 35.5% in the third quarter and 110 basis points on ayear-to-date basis to 36.3%. The decline in the gross margin rate for thethird quarter was driven primarily by a deleveraging in occupancy costspartly offset by a 10 basis point increase in merchandise margin. Theyear-to-date gross margin rate decline was primarily driven by adeleveraging in occupancy costs and a 40 basis point reduction inmerchandise margin. The decrease in the Company's year-to-date merchandisemargin rate was principally due to continued clearance and promotionalprograms partly offset by benefits from ongoing product sourcinginitiatives.
Selling, general, and administrative expense in the third quarter decreased$14 million, a 5.4% decrease versus the prior year period, to $247 million,and declined 60 basis points to 27.3% as a percent of sales primarily dueto a reversal of year-to-date bonus accruals. Year-to-date selling, generaland administrative expense increased $7 million, to $765 million. As apercent to sales, selling, general and administrative expense increased 40basis points to 30.0% of sales from 29.6% for the same period last year,resulting primarily from deleveraging of store expenses, incrementalin-store investments and increased corporate payroll and severance expense,which were partially offset by lower bonus expense accruals.
Operating income increased approximately $1 million to $68 million, or to7.5% of sales, in the third quarter of fiscal 2008 from $67 million, or7.2% of sales in the third quarter of fiscal 2007. The increase was dueprimarily to lower selling, general and administrative expense andtransaction expenses, partly offset by the reduction in gross profit.Year-to-date fiscal 2008 operating income was $143 million, or 5.6% ofsales, versus $154 million, or 6.0% of sales, for the same period of fiscal2007. The decrease inyear-to-date operating income was primarily due to reduced gross profit andincreased selling, general and administrative expenses, which werepartially offset by reduced transaction costs.
Interest expense was lower by $18 million and $54 million for the quarterand the first nine months, respectively, due to a lower average interestrate on our floating rate debt and lower average debt levels.
Adjusted EBITDA for the third quarter of fiscal 2008 was $112 million, or12.4% of sales, versus $118 million, or 12.6% of sales, for the same periodlast year. Year-to-date fiscal 2008 Adjusted EBITDA was $282 million, or11.1% of sales, versus $321 million, or 12.5% of sales, in the first ninemonths of fiscal 2007. Reconciliations of GAAP measures to non-GAAPAdjusted EBITDA presented herein are included at the end of this pressrelease.
Balance Sheet and Cash Flow
Third quarter debt levels totaled $4.183 billion, largely flat to lastyear's quarter ending balance of $4.181 billion. During the quarter, theCompany made a $5.9 million amortization payment on its Senior Secured TermLoan. At the end of the third quarter, the Company had $92 million in cashand over $510 million of availability under its revolving credit facilitycompared to $57 million in cash and $509 million of availability under itscredit facility as of the end of the third quarter last year. As ofDecember 1, 2008, availability under the credit facility increased toapproximately $630 million.
Average inventory per Michaels store at the end of the third quarter offiscal 2008, inclusive of distribution centers, was flat to last year'sbalance of $1.02 million for the same period.
Capital spending for the nine months ended November 1, 2008, totaled $66million versus $86 million for the same period last year. Nearly $40million of this year's spend is attributable to real estate activities,such as new, relocated, existing and remodeled stores, with the remainderbeing attributable to strategic initiatives and maintenance requirements.In light of the current economic environment, the Company will beevaluating its capital expenditure plan for 2009 and currently expects itsreal estate activity to be significantly reduced by scaling back the newstore opening program and focusing on the best opportunities available inthe marketplace.
During the first nine months of fiscal 2008, the Company opened 50 newstores, relocated nine stores and remodeled 11 Michaels stores. Inaddition, the Company relocated one and closed three Aaron Brothers storesduring this period.

Nearly $40million of this year's spend is attributable to real estate activities,such as new, relocated, existing and remodeled stores, with the remainderbeing attributable to strategic initiatives and maintenance requirements.In light of the current economic environment, the Company will beevaluating its capital expenditure plan for 2009 and currently expects itsreal estate activity to be significantly reduced by scaling back the newstore opening program and focusing on the best opportunities available inthe marketplace.

The Company has presented EBITDA and Adjusted EBITDA in this press releaseto provide investors with additional information to evaluate our operatingperformance and our ability to service our debt.
